Yer pretty much right... I take a photo and use it as reference for drawing the caricature. In this case I used http://www.ubersite.com/m/122829 - I draw the lines in Flash and then export the black line drawing and bring it into photoshop. I then use the photo I had for reference and paint over top of it and digitally manipulate it until I am happy with the result. Export. Voila.
